Mexican auto insurance does pay, I know because I live in Mexico and have used it. If you rent from an international agency like Hertz and you have other insurance, you do not have to buy their insurance, however, if there is a problem, you will have to deal with the Mexican insurance company, etc. and if you are on vacation, it is not worth the hassle.

Also, I highly recommend full-coverage insurance. It does cost extra (about $50U.S. per day), but if you get into an accident, it will save you a lot of money, and a lot of hassle.
